Hi XXXXXXXXXXX,
If the headgasket is leaking, it should definitely be replaced. Victor-Reinz makes good gasket sets for BMWs. You can buy the set at BMAParts.com for about $80 plus shipping. BMAParts.com is an excellent source of parts -- the owners are friendly and knowledgeable people. Ask for Patrick if you call in, he'll take good care of you.
Regarding torque specs, installation instructions, etc., I recommend you buy the Bentley E30 Service Manual from Amazon.com. This is, without question, the BEST service manual for E30 BMWs. It's not very expensive, and it WILL come in handy in the future. I own an E30 (1988 325iX) and my boyfriend owns several, and both of us consult this manual frequently. It's a great resource. Here is the link to buy it from Amazon:
http://www.amazon.com/BMW-E30-Service-Manual-1984-1990/dp/0837603250/ref=pd_bbs_sr_2?ie=UTF8&s=books&qid=1229892514&sr=8-2
Since you're removing the head, you will be loosening the timing belt. It's a good idea to replace the timing belt anytime you are in that area of the engine doing work (such as a water pump), and especially if you're going to be loosening the belt -- it's commonly said that when you loosen the belt it loses some of its strength, and will break much sooner than if you had never touched it. The timing belt kit is only about $25, so it's worth doing.
Good luck, and let me know if you have any more questions!

If the car was over heated, how likely is it that head is warped? There was quite a bit of oil and foam in the coolant tank, and when I was driving the car I had to top off the coolant tank every two-three days.

Was it overheated before or after the engine was rebuilt? If it was rebuilt after it was overheated and immediately started overheating again even after the head was machined, then I would suspect it's got a crack in it. When they crack, it isn't always visible to the naked eye, so a machine shop would have to check it with their special equipment.
