Are any of the 4 transom bolts loose? Does it leak at all when running it on the garden hose?

The only place left that it can leak is the collector pipe where it attaches to the transom assembly. The reason it stops leaking in the up position is the exhaust bellows is higher. The water can't come in the drive and go uphill into the collector pipe. The seal on this pipe will deteriorate in the o-ring sealing are and leak. Which drive do you have?

Ok try this if you can run the engine then feel the temperature of the water. If the water is hot then the collector pipe is where it is leaking. # ***** is the pipe that is leaking where it bolts to the transom assembly. The water will be leaking down real low below the drive shaft at the very bottom of the pipe. http://www.boats.net/parts/search/Merc2/Mercruiser/260%20-%20%28GM%20350CID%205.7L%20V8%29/0B525982%20THRU%200B773304%20%281987%29/EXHAUST%20SYSTEM/parts.htmlThis is the only place left since you have checked all the other possibilities. The one final place is the transom assembly it self. Which is major repair and everything has to come apart.No it will not but the leak is going to get worse and if you leave the boat in the water it could sink. Post back with findings and questions.
